Simply put, “market risk” is the possibility of loss that all investors assume when buying assets. Assets can be anything from stocks and bonds to real estate or commodities. Market risk is something we value and discuss with our clients often. It is important for many reasons other than the obvious – “My account is worth less today than it was yesterday.” It defines what should or should not be purchased by an investor at any given time and in any given situation. Every investor is unique and likewise every investor’s perception of risk is unique.
I believe that the key to long term investing success is being able to stay invested in the proper asset class investments when things get ugly, and they always do. This is much easier said than done and requires a plan that is in place beforehand and can be relied on when the market gets scary. What is the plan? The plan is a thorough consideration of how much loss in value can an investor take before he or she loses their discipline, changes course, and even worse, “throws in the towel”. A successful investor will conservatively consider his market risk threshold when building out a portfolio of investments to match his/her risk tolerance. Anybody could make money when the market is performing well. Real wealth can be acquired over time by staying invested in the correct risk tolerance and asset allocation model, even when the market is down. Understanding market risk is the key!
